The AVG Watchdog Service uses 100% of CPU in XP SP3. I have set the Priority to Idle and that does let other programs actually run, but it still is running the CPU at 100% of capacity virtually all the time for weeks now whenever the computer is on. Until I changed the Priority, even AVG updates wouldn't complete except occasionally because the Watchdog Service was sucking up so much of the CPU.
Is there a way the Watchdog Service can be changed to allow more resources for the the other things I'm trying to do on this computer?

If your cpu is at 100% on a 2.5ghz machine, then the software is hung/corrupt. What that means is the software is either stuck in a circle trying to find an answer, or its damaged and missing the next part of the puzzle.
I would suggest uninstalling and reinstalling the software performing a clean install. What a clean install means is, after you uninstall, reboot. Search your computer for any AVG files and remove them from directories and also temp files.
I rarely use AVG, but if they offer a clean uninstall walkthrough, id suggest using that of course.
Also make sure you dont have any other antivirus or other software that may be conflicting with AVG.
before installing you can also disable startup items through msconfig to avoid possible conflicts, then enable after install.

Thank you for the data. I have send it to our developers for closer analysis. In your MSinfo I found that you have SpyBot S&D 'TeaTimer' feature turn on. This is a known performance slowdown problem. Please turn it off and Please check if the issue still persist.
I would like to ask you to create a dump file of avgwdsvc.exe service.
It will help us to inspect the issue.
How to make a dump :
1) extract Files from SaveDump.zip
2) Disable Identity protection via avgui !
3) run savedump.cmd with admin access rights !
4) create 2 or 3 dump files (file with .dmp extension) and upload them for analysis.
Since when does tea timer use 100% cpu? Since when is this a "known perfomance slowdown problem" ?
It would be more professional and correct to say.. it may cause a conflict with our software.

I'm not blaming other companies, I say when this feature is turned ON then there are file operation slow down because you have two "resident shield". For more information please refer to FAQ 4370
We try to figure out what is causing the 100% CPU and one of the steps is to eliminate other influences.
